When I need to change my sbs installation options, sbs
asks for the sbs cd's. But my local cd-rom is broken so I
use the one from another computer. SBS does not seem to
like this because the location I specify does not work.
Also when I copy the installation files to the local drive
SBS does not accept this. Can anyone tell me what is going
on?

You can always get a replacement CD if you have the original invoice.

As a starting point, you could take a look at this article
http://support.microsoft.com/default.aspx?scid=kb;en-us;323003. This tells
you how to configure win2k to use a local copy of the installation files.
You probably need a similar regedit to point SBS to local install files. If
you can find someone with OEM SBS configured this way, they should be able
to tell you the exact configuration details.
