The Service Manager for MSDE, which shows up in the system tray, does not
show any connections, even when I click on the drop down window. Is this
not needed for SharePoint? Is there a problem I need to fix? In the event
viewer, I also see an error message saying that SharPoint cannot connect to
the database.

regarding the SQL Server Service Manager, a potential cause is related to
http://support.microsoft.com/default.aspx?scid=kb;EN-US;814132...
regarding the other exception in the eventlog, you should be more specific,
indicating the relative exception text...

The message in the event says that Sharepoint cannot connect to database
called STS_Config on a specific instance of MSDE called after the name of
the server then "/SharePoint". It says to make sure the database is
running. There is no other relevant information. Even when I click on the
url in the message box for event viewer it says there is no more
information.

Did you check in the Services applet to determine of SQL Server (MSDE) was
actually running?
