Hello,
I would like to encrypt data on a local ethernet to prevent non-authorised
user for 'sniffing' for confidential data. Using (secured) tunnels is not the
solution due to the fact that the authorised workstations should communicate
with each other.
Does anyone know a way to secure or encrypt the network on WinXP-SP2? It
should be straightforeward to implement (i.e. simple installation and simple
password/certificate deployed)

IPSec is the way to go.

Using pre-shared keys here is easier and should be secure enough. Setting
up a PKI with machine certificates is more secure, but on a large network
may be problematic.
