How can I setup Windows XP so my SMIME key is only available when my USB
drive is inserted?

Do I need a special USB key or software to facilitate this?

"Soft" keys are a part of your user profile. Not sure if you can store user
profile on removable media - guess that is not impossible, provided some
creative drive management. It is dangerous though, as profiles better be
stored on the network.

Use a proper smart card or cryptographic token instead.

example
