I have setup webfolders and when I click on files insidethe folder, It asks

Check the permissions on the subfolders. The account IIS is running under
(either yours or the anonymous user) may not have access to them.

I checked. permissions are inherited from the root. meaning they are the
same.

OK, let's get some information about your configuration:

a) Are you requiring authentication? Or are you allowing anonymous access?
b) Is this the same for the root folder and all the files underneath this?
c) When you look in the Windows Event Log (in the Security Log) do you see
any Logon Event failures?

Cheers
Ken
