I know crm 1.0 would not let you mail merge custom fields. Anyone know if
this changed in version 1.2?

If we are talking about the mail merge functionality from the Outlook client
then the answer is NO. Any custom fields that you have added will not be
available to use when attempting to either create a template or 'add more
fields' from within Word.

I know this from bitter experience and long, convoluted conversations with
MS.

I would love to know how Q has managed it, below!!

You can do a server side merge with custom merge codes with OmniRush. It
can then email the template(s) (even multiple attachments), fax them or
print to network printers. This can be triggered by the users in MSCRM or
included in workflow and done programmatically to groups of contacts. All
status of delivery of the document is logged back in MSCRM.
